How Interest Rates Affect UK Gilts — the mechanics
The short end of the gilt curve tracks Bank Rate expectations closely. The long end also prices growth, inflation and how much extra return investors want for locking money up.
Bank Rate is an overnight policy rate. Gilt yields are term rates. They move together when the path of Bank Rate is the news, and they diverge when term premia, supply or global dollar rates dominate.
Front-end gilts (2-year) are mostly a Bank Rate forecast. 30-year gilts embed inflation, supply and pension demand. Do not use the 30-year as a pure MPC score.
When the MPC hikes, existing low-coupon gilts cheapen until their YTM is competitive. That cheapening is the loss a seller realises and the higher yield a buyer locks in.
